Moving from Canada to Alabama: Huntsville's Boom, a 5% Top Rate, and a Rare Federal Tax Deduction

Huntsville is the fastest-growing aerospace and defence city in the US, anchored by Redstone Arsenal, NASA's Marshall Space Flight Center, and a contractor base that recruits Canadian engineers directly. Birmingham's healthcare and banking sectors and the Gulf Coast's shipbuilding draw others. Alabama's tax system is unusual: a 5% top rate that starts at a low threshold, offset by a deduction for federal income tax that almost no other state allows, and property taxes that are the lowest in the country.
Key takeaways
- Alabama's graduated rates run 2% to 5%, with the top rate applying above $3,000 (single). The federal income tax deduction reduces the effective rate materially for high earners.
- No city income tax in Huntsville; Birmingham and a few other cities levy a 1% occupational tax.
- Sales tax is 4% state plus local, reaching 9% in Huntsville and 10% in Birmingham.
- Property tax is the lowest in the US, near 0.4% effective.
- No estate tax. Defined benefit pension income is exempt from Alabama tax.
The Canadian departure
Departure tax applies to non-registered investments, private company shares, crypto, and foreign property at fair market value on the day you leave. Canadian real estate, RRSPs, TFSAs, and pensions are excluded. Report on Form T1243, list holdings on Form T1161 if the total exceeds $25,000, and post security under Form T1244 to defer tax on illiquid assets. The rate is your province's: on a $300,000 unrealized gain, roughly $72,000 from Alberta and $80,000 from Ontario, Quebec, or BC. Provincial health coverage ends around your departure date; confirm the exact date with your plan and arrange US coverage to start the same month.
US federal side
Dual-status return in the arrival year, FBAR on Canadian accounts above $10,000 aggregate, Form 8938 above thresholds, and the RRSP treaty deferral federally. The TFSA loses its tax-free status the day you become a US person; close it before crossing. Equity compensation vesting after the move is split by working days between Canada and the US.
Alabama's side
Graduated income tax from 2% to 5%; a deduction for federal income tax paid on the state return, which lowers the effective top rate to roughly 3.5% to 4% for most high earners; occupational taxes of 1% in Birmingham and some other cities, none in Huntsville; 9% to 10% combined sales tax in the major cities; property tax near 0.4% effective with a homestead exemption; no estate tax. Alabama exempts defined benefit pension income and Social Security from state tax.
The RRSP
Federally deferred under Article XVIII of the treaty. Alabama computes its own taxable income rather than starting from federal AGI, and its treatment of treaty-deferred RRSP growth should be confirmed and documented in the first-year file. Withdrawals face 25% Canadian withholding on lump sums, 15% on periodic RRIF payments within the treaty limit, a US foreign tax credit federally, and Alabama tax subject to its retirement income rules; a Canadian defined benefit pension may qualify for Alabama's pension exemption.
Who makes this move
Canadian aerospace and defence engineers to Huntsville's Redstone Arsenal contractor base and NASA Marshall, Ontario and Quebec aerospace staff to the region's rocket and missile programs, Canadian healthcare professionals to Birmingham's UAB health system, and Canadian shipbuilding and marine engineers to Mobile.
Worked example
An Ontario aerospace engineer moves to Huntsville on June 30 with $250,000 of unrealized gain in a non-registered account, $500,000 in an RRSP, and a Toronto condo sold in the departure year.
- Departure tax. $250,000 gain, $125,000 taxable, at about 53.5%: roughly $67,000.
- Condo. Sold as a resident under the principal residence exemption.
- RRSP. Federally deferred; Alabama position documented.
- Huntsville. Combined top rate about 41% after the federal deduction; no city tax. HST 13% becomes sales tax 9%. Property tax on a $500,000 home around $2,000.

"You will be considered a United States resident for tax purposes if you meet the substantial presence test for the calendar year. To meet this test, you must be physically present in the United States (U.S.) on at least: 31 days during the current year, and 183 days during the 3-year period that includes the current year and the 2 years immediately before that." — Internal Revenue Service, Substantial Presence Test, https://www.irs.gov/individuals/international-taxpayers/substantial-presence-test
Practitioner note
Alabama's federal income tax deduction is the feature most Canadians have never seen: the more federal tax you pay, the less Alabama taxes you. It makes Alabama's effective rate closer to Georgia's than its 5% headline suggests. Huntsville defence roles often require a green card, which sets the US residency start.
